In the official translation on Crunchyroll Jiraiya does say “You’re pretty sexy when you’re Naked.” ... So the dub was faithful to the intended feeling.

That could cause them to run away or even just shut down or not even listen to instructions from their teacher, which could get them killed. Iruka telling them it is not that bad is to try to keep them from panicking and to keep them moving to shelter where they can be safe.
