Zhao said that the Avatar is the only one who can stop the fire nation from winning the war. So the reason why the fire nation wants the avatar is to imprison or kill him so that they can win the war without problems.

Iroh explains that fire bending comes from the breath and that energy extends the limbs and becomes fire. So the fire doesn't touch their skin. I think their hands get warm if they fire bend. But I don't think it becomes really hot.
